Why Liquidity Dries Up When You Need It Most: Lessons from Market Structure

The Illusion of Always-On Markets

I used to assume that markets were always open for business. You want to buy, someone wants to sell, and the exchange matches you. That simplicity is how it looks in textbooks and in calm conditions. Then I watched liquidity evaporate during moments of genuine stress, and I realized the textbook was describing a special case, not a universal rule.

Liquidity is not a constant

In normal times, bid-ask spreads are tight and order books are deep. I have seen millions change hands with barely a price wobble. But this stability depends on market makers and arbitrageurs willing to take the other side of trades. When volatility spikes, these participants step back or withdraw entirely. Their own risk limits force them to reduce exposure precisely when others want to trade most. The result is a market that looks liquid until you try to use it. I now track measures of market depth, not just price, because the surface can be calm while the foundation is cracking.

Everyone runs for the same exit

The most dangerous illusion is that you can exit a position because others are still holding theirs. In practice, selling pressure clusters around the same thresholds. Stop-loss orders, margin calls, and risk models all trigger at similar levels. I have watched orderly declines turn into cascades because everyone who planned to sell early waited just a little too long. The door that looked wide open suddenly becomes a narrow bottleneck. Understanding this requires thinking about the other participants, not just your own position. Who else needs to sell, and what would force their hand?

Preparing for the Dry Spell

You cannot predict exactly when liquidity will vanish, but you can build habits that reduce your dependence on perfect timing. I have learned to treat liquidity as a condition, not a promise, and to structure my thinking around what happens when it disappears.

Size your positions for stress, not calm

The position that feels manageable in normal conditions can become impossible to unwind when markets seize up. I now size every holding with an explicit question: could I exit this within a day if I had to, and at what cost? If the answer involves significant price impact, the position is too large. This discipline means accepting smaller exposure than I might prefer during good times. The trade-off is survivability when conditions turn hostile. I have watched too many people discover their true position size only when it was too late to adjust.

Diversify your exit paths

Relying on a single market, exchange, or instrument for liquidity is a concentration risk that hides in plain sight. I maintain awareness of alternative venues and instruments that might offer relief when my primary path is blocked. This does not mean constantly shifting around. It means knowing your options before you need them. During the most stressful periods, the time you have to research alternatives is exactly zero. Preparation is the only advantage, and it must happen in advance.

Accept the cost of optionality

Maintaining liquidity buffers means holding assets that earn less than your maximum opportunity. Cash, short-term instruments, and uncorrelated positions all drag on returns during bull markets. I have felt this drag personally and questioned whether the cost was worth paying. The answer only becomes clear when stress arrives. Optionality is expensive until it is priceless. The people who can act during dislocations are the ones who accepted lower returns during the good times. That trade-off is rational, but it requires emotional discipline to maintain when everyone around you is maximizing exposure.
